What is Effective Labour Rate?

Effective labour rate is the actual average revenue a service department earns per hour of labour sold, as opposed to the posted door rate. It is calculated by dividing total labour dollars earned by the number of labour hours billed over a period. The effective rate is usually lower than the door rate because of discounts, warranty work reimbursed at lower rates, and menu or competitive pricing on some jobs. Tracking it tells a service manager how pricing, discounting, and work mix are affecting profitability, and whether technicians are being fairly productive. A gap between door rate and effective rate that is widening signals margin erosion worth investigating. Managers use the effective labour rate alongside hours per repair order and technician efficiency to manage fixed-operations profit. Small improvements in the effective rate across thousands of hours add up to significant annual revenue.
